Nature keeps reminding us who is really in charge teaser image

Every year, somewhere in the world, there is a major wildfire, flood, or earthquake. For the media, these are front-page news stories. For the economy, they often represent a major blow.

For example, the World Bank Group estimates that the June 24 earthquakes in Venezuela caused $19.6 billion in direct damage. Meanwhile, last year's Los Angeles wildfires caused about $40 billion in insured losses and roughly $140 billion in total economic damage.

Japan is now facing the aftermath of a powerful 7.1-magnitude earthquake that struck off the coast of Kyushu, triggering tsunami warnings along the coast.

The good news is that even if a tsunami hits, the Ryukyu island chain should help block the waves from reaching Taiwan, which accounts for more than 60% of global foundry revenue and over 90% of leading-edge chip production. That means Taiwan's chip industry is unlikely to take a major hit.

Still, the earthquake struck Kumamoto Prefecture, which has become a major semiconductor hub and is home to facilities operated by TSMC, Sony Semiconductor Solutions, and Tokyo Electron.

As a precaution, TSMC evacuated workers from its nearby plant, while Sony and Fujifilm also evacuated employees from facilities in the area.

If this becomes more than a temporary disruption, the impact on these companies could be significant, potentially weighing on the Nasdaq and S&P 500 indices.

This comes at a time when the semiconductor industry is already facing several challenges, from questions over whether massive AI infrastructure investments by companies like OpenAI, Microsoft, and Amazon will deliver the expected returns to growing pressure from China's advances in semiconductor equipment manufacturing. In particular, reports that China has started mass-producing deep ultraviolet (DUV) lithography machines have raised concerns about intensifying competition. The sector has also seen a wave of profit-taking following its strong rally.

Despite these challenges, the long-term outlook remains solid, with demand for AI chips still exceptionally strong and earnings growth holding up. However, if fears of an eventual oversupply in the AI chip market are realized, the current selloff could deepen and potentially spill over into the broader equity market.

On the other hand, risks remain even without natural disasters, including a further escalation in the Middle East that could disrupt two key straits and fuel global inflation pushing oil prices even higher than they already are.
